Analysts have identified a developing inverse head-and-shoulders pattern within XLK, complemented by a smaller bullish handle formation. A sustained breakout from these patterns would complete the larger formation, potentially propelling XLK towards a target of around $216, based on a measured-move approach.
Despite a sharp rally from its late-July lows, XLK has effectively consolidated its position, remaining flat since late May. This four-month period of digestion makes the current setup particularly constructive, contrasting sharply with late May when XLK appeared overextended after a near-parabolic two-month surge.
A look at XLK's longer-term performance reveals a compelling blueprint: since 2023, five prior pattern breakouts have consistently led to immediate upside follow-through and subsequent gains. This trend carries weight beyond the technology sector itself, as XLK represents the largest component within the S&P 500 (SPX).
As technology stocks have regained momentum, the SPX has concurrently established higher highs and higher lows, now attempting to complete its own inverse head-and-shoulders pattern. This mirrors the market action observed in June and July, where periods of back-and-forth trading eventually gave way to upward pushes. More recently, post-Fed meeting dips were swiftly bought, aiding the SPX in breaking out to new all-time highs.
However, an important counterpoint emerges from the Equal-Weight S&P 500 ETF (RSP). From May through August, as technology stocks showed weakness, other sectors stepped up, enabling RSP to climb higher and eventually meet its own inverse head-and-shoulders upside target. Since then, this dynamic has reversed. With technology's improvement, demand has shifted away from some non-growth sectors, causing RSP to roll over. This has created a potential bearish head-and-shoulders pattern in RSP, though crucial support levels currently remain intact.
The critical question now centers on the continued success of XLK's bullish patterns. If technology maintains its breakout momentum, it could provide the necessary support for the SPX and potentially help RSP's support levels hold. Conversely, if XLK's bullish patterns falter while market breadth continues to deteriorate, a downside break in RSP would signal a much more concerning market outlook.
