Alphabet’s stock has seen a recent dip, attributed to slowing search revenue and increased AI investment. Shares of Alphabet (NASDAQ: GOOG, GOOGL), the parent company of Google, experienced a notable decline of over 10% on October 29th, following the release of its third-quarter financial report. The market reaction appears to be driven by two primary concerns: a deceleration in search revenue growth and significant investments in artificial intelligence (AI). Alphabet reported capital expenditures exceeding $51 billion for the quarter, which led to a free cash flow deficit of $9 billion.

However, this increased spending is a strategic move fueling the primary reason to consider buying Alphabet stock during this pullback: the company is actively evolving beyond its foundational search business. Revenue generated from Google Search now accounts for less than half of Alphabet's total revenue, a decrease from 55% in the previous year. Meanwhile, revenue from non-Search segments surged by an impressive 40% year-over-year, reaching $64 billion.

Leading this diversification is Google Cloud, which has seen its revenue more than double. Furthermore, its operating margin has expanded significantly, climbing to 36% from 24% a year prior. With a substantial backlog of $561 billion, Google Cloud is strategically positioned to potentially surpass Search revenue in the future, provided it sustains its current growth trajectory.
The robust growth and increasing profitability within the cloud segment underscore the successful return on investment from Alphabet's AI initiatives. The company anticipates a significant increase in capital expenditures in 2027, which is expected to further accelerate cloud growth. This expansion will be facilitated by unlocking more of its existing backlog, as enhanced data center capacity translates directly into revenue generation as soon as additional computing power becomes available.
Currently trading at just under 19 times its 2027 earnings estimates, Alphabet's stock is valued comparably to the average forward earnings multiple of the S&P 500. This presents a compelling opportunity for investors to acquire shares in a market-leading company at a valuation that reflects the broader market average.
