Concerns about overinvestment and circular financing models are intensifying, raising the specter of financial contagion if stress emerges within the interconnected tech ecosystem.
The ambitious expansion of artificial intelligence infrastructure faces a significant headwind as corporate debt becomes increasingly expensive. Credit spreads for the technology companies spearheading this buildout are expanding, with further widening anticipated later this year, driven by rising debt levels. This trend poses a particular threat to highly leveraged 'neocloud' infrastructure builders, as well as their larger 'hyperscaler' counterparts in cloud computing. While intricate webs of investment between cloud firms, AI software developers, and chipmakers might offer some insulation for neoclouds, the escalating cost of corporate debt is poised to send ripples throughout the entire tech sector.
Credit spreads, which represent the yield difference between bonds of similar maturity but varying credit quality, are broadening. This indicates that investors perceive a heightened risk of default, demanding greater compensation for their capital. Even major hyperscalers are escalating their capital expenditures, with Google notably revising its capex projections upward for both 2026 and 2027, amplifying investor scrutiny over credit quality. Torsten Slok, chief economist at Apollo Global Management, highlighted this concern to CNBC, noting substantial widening in both hyperscaler spreads and credit default swaps (CDS), pointing out that Oracle's CDS levels are mirroring those of 2008.
Mizuho analysts echoed these warnings, specifically focusing on the smaller, debt-laden neoclouds. Vijay Rakesh of Mizuho detailed client concerns regarding negative free cash flow, widening credit spreads, and capital raising challenges for neoclouds. For instance, CoreWeave reports a staggering debt-to-equity ratio of approximately 739, with Nebius at 131 and Applied Digital at 172, according to FactSet. In stark contrast, tech giants like Alphabet, Amazon, and Microsoft maintain significantly lower debt-to-equity ratios of around 18, 51, and 30, respectively.
Experts foresee corporate credit spreads continuing to expand into 2027. Matthew Mish, UBS's head of credit strategy, warned clients that credit returns in the second half of the year are unlikely to adequately compensate investors for the evolving risk landscape. A substantial portion of frontier tech financing occurs outside traditional bond markets, often remaining off-balance-sheet, leading analysts to anticipate increased scrutiny as the AI computing buildout progresses. Amanda Lynam, chief credit strategist at Goldman Sachs, predicts a need for a diverse array of financing markets—including syndicated credit, private markets, joint ventures, and international capital—to meet the substantial funding requirements.
Recent debt market activity underscores these challenges. Bond issuances from high-profile companies like Nvidia, SpaceX, and Amazon have faced difficulties, with Nvidia and SpaceX bonds underperforming in the secondary market, and Amazon accepting higher rates than usual, as reported by The Wall Street Journal. The prevalent "circular financing" models within the tech ecosystem, where companies like Nvidia offer backstopping agreements to their neocloud clients, present a double-edged sword. While these arrangements can shield some against higher debt costs, they also introduce systemic risks. Jay Goldberg, an analyst at Seaport, pointed out Nvidia's direct involvement in financing neocloud investments due to their struggle with current capital costs. Similarly, CoreWeave has leveraged its hyperscaler customers' credit ratings for data center financing, as explained by Paul Meeks of Freedom Capital Markets.
However, these specific protections don't extend across the entire cloud computing sector. The Bank for International Settlements (BIS) recently cautioned that an over-reliance on debt in circular financing could precipitate a market downturn. Phurichai Rungcharoenkitkul of BIS suggested that overinvestment, estimated at 1.5 times the necessary level, creates a scenario where financial stress in one firm could rapidly spread across interconnected entities. This paradoxical blend of intense competition and mutual investment at the cutting edge of AI development is raising considerable alarm among investors, with Dan Alpert, founding partner of Westwood Capital, citing credit quality concerns as his primary worry.
